In the context of rural economic development, microfinance has emerged as a vital instrument for enhancing household income stability and resilience, yet its specific impact on income diversification remains inadequately explored in many developing regions. This study seeks to empirically assess the extent to which microfinance participation influences the diversification of income sources among rural households, aiming to fill a notable gap in the literature that links microfinance access directly to sustainable livelihood strategies. The primary objectives are to quantify the relationship between microfinance participation and income diversification, identify the key factors mediating this relationship, and evaluate the differential impacts across varying household demographics and geographic locations. The research adopts a cross-sectional survey design, leveraging both quantitative and qualitative data collection methods to enrich the robustness of findings. The population comprises rural households in the Lower Valley District, a predominantly agrarian region with active microfinance institutions operating since 2015. A stratified random sampling technique is employed to select a sample of 400 households, ensuring representation across various income levels, gender of household head, and cooperative memberships, with data collected through structured questionnaires, semi-structured interviews, and focus group discussions. The questionnaires are designed to capture detailed information regarding microfinance access and usage, income sources, expenditure patterns, and household demographic characteristics. Data analysis involves multivariate regression models, specifically Tobit and logistic regression analyses, to examine the influence of microfinance on income diversification while controlling for confounding variables such as household size, education level, and asset holdings. Additionally, factor analysis is utilized to identify underlying dimensions of income diversification, while thematic analysis is applied to qualitative data to contextualize quantitative findings and uncover nuanced insights into household decision-making processes. To enhance measurement validity and reliability, pre-testing of instruments is conducted, and Cronbach’s alpha coefficients exceed the recommended threshold of 0.7. Expected findings indicate that microfinance participation significantly correlates with higher levels of income diversification, with households accessing microfinance exhibiting more diversified income portfolios that include non-agricultural activities such as petty trading and small-scale manufacturing. The study anticipates identifying mediating factors such as financial literacy, entrepreneurial skills, and social capital that influence this relationship. Furthermore, the results are expected to reveal that microfinance benefits are more pronounced among female-headed households and those with higher educational attainment, aligning with the theoretical perspectives of the Household Livelihood Approach and Portfolios Diversification Theory. The study’s contribution to knowledge lies in providing empirical evidence on the role of microfinance as a catalyst for income diversification, thereby informing policy formulations and microfinance program designs that aim to promote sustainable rural livelihoods. It also advances theoretical understanding by integrating the concepts of financial inclusion and livelihood diversification within a comprehensive analytical framework. The main conclusion underscores that microfinance significantly enhances income diversification among rural households, which in turn contributes to improved resilience and poverty reduction. Based on the findings, the study recommends targeted capacity-building initiatives, enhanced financial literacy programs, and increased outreach of microfinance institutions to marginalized groups, particularly women and low-income households. It further advocates for policy measures that foster integrated rural development, emphasizing the interdependence of financial inclusion and livelihood diversification. Suggestions for further research include longitudinal studies to examine causal relationships over time and comparative analyses across different geographic regions to generalize findings.
